This is my analysis, wanted to post but never got around to it: Economy= Velocity of Money through wealth holders + Generation through production of variety of goods. Modi just killed a golden goose reducing that speed; Rural folks will be first to bear the brunt with deflation. Microeconomic impact of 500 and 1000 rupee demonetization. In a âsurgical strikeâ announcement Prime Minister Narendra Modi dictated that all 500Rs/100Rs notes will no longer be legal tender. Internet shouted in joy, common people who donât have cash at their homes beamed that itâs a bold movie to fix the corrupt system and pronounced it will immediately unearth all black money. A number of real estate, politicians, movie producers and scores of other high net worth individuals probably trembling in their posh villas and scrambling to find ways to get out of this straight jacket Mr.Modi put them in. On surface everything seems to unfold like Block buster Bollywood movie with Mr.Modi as a superstar. However has anyone thought through the consequences and its impact on Microeconomics of a number of industries? Letâs dig through some details and check if this is a brilliant move or a shallow albeit well intentioned move which may shock the system with liquidity crisis and drag India into a recession. A devilâs advocate analysis is below; Impact on real estate and construction activity; It is an open secret this one of the largest sectors where black money plays a large role. Majority of the apartment construction in small towns, outlier cities are undertaken by local small contractors; Guesstimates put this activity above Mega real estate corporations. Such contractors execute these business activities with cash, accepting cash as payment, hoarding it and re-deploying that cash into construction activity by purchasing the needed materials and employ large amount of labor. I am sure nobody is paying the labor with âdebit card transfersâ; This demonetization will trigger severe cash crunch as payments they already accepted/hoarded are suddenly paper; If they take to a bank they need to answer why payments were accepted in cash (India has strict rules in accepting cash above 50K rupees). It will ruin some contractors financially and put projects under jeopardy. The victims in this particular case will not only the contractor but the labor & middle class families who paid the contractor triggering job losses in manual labor. In an extension to this real estate plots will go through an immediate deflation cycle as liquidity will dry out which will further trigger additional job losses. The wealth effect created by large plot values is one of the reasons for high consumer spending which may taper down spreading into consumer discretionary sector. Impact on Movie industry A friend of mine joked that this idea came out of a Tamil movie script. Itâs again an open secret that cash is heavily recycled in movie industry as payments to labor and artists. Its not too far from reality that few producers will be go through some level of financial shock which will trigger project cancellations and movie production stoppage. That in turn may trigger wide spread artist job losses. The number of movies produced out of Tollywood /Bollywood/kollywood etc will taper down which will trigger downstream impacts on distribution industry further adding the losses. Agriculture This is another industry where majority of transactions is cash. Although less of an impact on the products itself due to gracious government taxation policy on income derived the values of âacresâ might suddenly go down. It is fast moving black money which improved the agricultural land values not the yearly income. The high networth individuals park their cash into this field not for income but as a store of value; This in turn created high wealth effect to a number of farmers who otherwise a paltry yearly income out of the crop. It acted as a piggy bank for them in times of crisis and suddenly that piggy bank may not be available to them anymore. Politics I put politics as an industry which may be laughable in many other countries, however it is not in India; In an election year the amount of money spent by competing parties and their candidates (all in cash) is equivalent to injecting multibillion dollar Quantitative easing. A typical MP babu employs large contingent of workers to escort him, execute many tasks his party activities daily. This is financed out of black money which he probably swindled from government and stored in value of real estate or as outright cash. This MLA/MP or a major party babu finds himself suddenly out of access to that cash; I bet 1000 rupee note he is not paying those folks with debit card transactions. Its with those 500/1000 rupee notes- suddenly he may not find himself not able to pay for all those workers which are otherwise may be unemployable at many other places. Loss of trust in Reserve note It may be a bit exaggerated â some may see this as indirect government confiscation of public wealth. When a typical citizen holds a currency note (not a fake one) itâs a âright of the holderâ to exchange to whatever goods and services he may like to buy it with and as a printer/taxing authority its responsibility of the government to deliver that right to him. If government is subjecting them to these kind of demonetization moves Indian population might lose faith in that currency system. Citizens in that case might decide to take that power away from government by switching to parallel currency like Gold. Ending thoughts Its undeniable that India is cash based economy and a number of examples (local mandi, traders etc) exist where this demonetization will have severe rippleeffects. Indiaâs parallel black economy has a lot of vices associated with it; however make no mistake some estimates put its value even above white economy. M2 -velocity of money is very high in that system. The high GDP growth figures quoted by politicians are partly generated by that money velocity. Its (black) economic engine plays a large role in employment and keeps deflation away. Sudden shock to that system might shut it down and can trigger wide spread unemployment and social unrest. If jobs are widely available then this will not be an issue. Prime minister came to power by promising wide spread improvement in manufacturing of the country to create such jobs. I am sure he has plans to tackle the consequences along with financial engineering he seems to be enjoying these days. | ||

Housing prices in 42 major cities across India could drop by up to 30% over 6-12 months after the demonetization of high-value notes, wiping out over Rs 8 lakh crore worth market value of residential properties sold and unsold by developers since 2008.
