The other issue is that people compare India and China as competitors. Unfortunately, India is nowhere near China. In fact, not even in the race. The Chinese growth was investment led. China focussed on exports and used the monies then to invest in the infrastructure. Whereas the Indian growth is consumption led. The best way to explain this that China is living of the interest on the long term investment. In comparison, India is living of the capital, by spending it for the day to day living. This is a very serious matter for the long term prospects for India, and therefore India has been dropped from the BRICs. China has it problems too, but these pale in comparison to India’s. The Food Security Bill is a short-term consumption led populist initiative. This will not address rural poverty, but create a bigger fiscal deficit, which in turn will impact India’s credit rating and its ability to attract long term funds, which are essential to our growth. I respect the sentiment behind this scheme, but it is unfortunate that people are not seeing the “honey†trap, which will compromise us significantly in the longer term. The government should be focussing on the means to provide employment & food, and not on providing employment and food. The former, though painful in the short term, but very beneficial in the long term. Unlike the latter, which is beneficial in the short term, but highly crippling for the 120 crore people in the long term. | ||

For that we need to understand the background of how this debt money came into India. As of April 2013, the total FII Debt market investment was about $ 32 billion, a good part of which, we understand from anecdotal sources, was ‘hot money’. What is hot money? This is essentially an investor who borrows money in USD at very low rates, invests money in India at high rates and hedges the currency risk. This is an arbitrage trade, which holds good as long as his borrowing rate holds. When the US started to make announcements on reversing its regime of low interest rates, the US 10 year bond yields went up from 1.5% to 2.6%. In other words, this investor could no longer borrow money cheap and the ‘hot money’ trade became unprofitable.
