from an article i received. Evidence of growing deterioration in the financial-markets is indicated by expanding credit-spreads––which have reached new recovery-highs. Is the sharp decline in the CRB Index and the marked deterioration in many of the stock-market indicators a harbinger of a sudden and sharp decline in U.S. corporate earnings? We have previously noted that a key long-term momentum indicator for the S&P 500 turned-down and registered a “sell-signal” in January. Despite the new-highs registered in May by the S&P 500—this momentum indicator has continued to decline and has achieved new-lows for 2015— continuing a large “bearish-divergence” versus the S&P 500. We have also regularly discussed the months-long downtrend in many of the indicators that measure the “internal” health of the broad stock market. Many of these measures have declined sharply during the last several weeks, which could herald a period of intense volatility in the stock market—particularly in the leading stock-market indexes. The case for more caution in the financial markets is further supported by a resumption of the uptrend in many of the credit-market indicators that suggest investor behavior is becoming increasingly defensive. Moreover, the leading stock-market indexes have largely overlooked the signals of caution mentioned above and the sharp decline in commodities during the last few months and over the past year. This begs an important question: are the leading stock-market indexes ready to “catch-up” to the broad deterioration in the numerous financial-market indicators we have discussed in these pages and the likely message of a weakening-economy suggested by the plunge in commodity prices? The following charts show several key credit-market indicators that measure investor risk-appetite. The recent surge in these measures indicates that investors are becoming more risk-averse. Considering the many signals that suggest investor caution, it is especially remarkable that the S&P 500 continues to trade in a narrowrange and near the all-time highs registered in May. CHART A: iShares Barclays 20+ Year Treasury Bond Fund (TLT) versus iShares iBoxx Investment Grade Corporate Bond Fund (LQD), LQD versus iShares iBoxx High Yield Corporate Bond Fund (HYG) and iShares Barclays 7-10 Year Treasury Bond Fund (IEF) versus LQD – Daily. The rising lines in the charts below indicate that investor risk-appetite is waning. The recent surge in the TLT-to-LQD and the LQD-to-HYG ratios has breached the 2015 downtrend-line, which could signal the conclusion of the six-month consolidation following the sharp advance in 2014. The IEF-to-LQD ratio’s consolidation was relatively shallow compared to the other two ratios and this ratio has advanced to achieve new recovery-highs––which could herald new recoveryhighs in TLT-to-LQD and LQD-to-HYG. CHART B: BAA minus AAA Bond Index, CRB Index versus S&P 500 Forward EPS Estimate and S&P 500 Sales Growth. The first chart below provides another perspective on the recent surge in credit-spreads. Notably, the BAA minus AAA spread has reached new multi-year highs and appears to be accelerating. The second chart provides a perspective regarding the historical trend in commodities and corporate earnings. If the historical pattern is repeated, a sharp decline in corporate earnings could follow. The third chart shows that S&P 500 sales growth has turned negative. With 80% of S&P 500 companies already having reported 2Q earnings, year-over-year sales are on pace to decline by 3.1%, the second consecutive quarter of negative growth.
